What is the bug?

Soft bodies are supposed to be 'smooth', hence the word soft.

%%%The bug would be that the faces are smooth rather than flat shaded, I wouldn't expect the physics settings to affect the shading like that, rather that they are unrelated settings, armature deform handles this correct. Though it's a known limitation probably ..%%%

It is the way soft bodies work at the moment: the vertices/normals are copied from soft body mesh to graphics mesh. We need to copy soft body normals, otherwise the lighting is not working properly. Let's leave it for a future release to improve this, and take the 'smooth' flag into account.%%%
